Before the MSMED (MSME Development) Act was introduced, small businesses in India were either recognised as Small Scale Industries (SSIs) or governed under different industry-specific rules and regulations. To bring them under a single legal framework, the Government of India introduced the Micro, Small and Medium Enterprises Development (MSMED) Act, 2006.

What is the MSME Development Act?

The Micro, Small and Medium Enterprises Development (MSMED) Act, 2006, also known as the MSME Act, is an Indian law that provides a legal framework for the recognition, regulation, and development of MSMEs.

It came into effect on 2 October 2006 and was the first law to provide a single legal framework for both manufacturing and service enterprises. It also introduced the concept of medium enterprises, which were not recognised under the earlier Small Scale Industries (SSI) framework.

What Should Businesses Know About the MSMED Act?

The MSMED Act does more than define MSMEs. It helps eligible businesses access various financial, legal, and government support benefits.

How Does the MSMED Act Help Businesses?

The MSMED Act comes into play in different business situations such as providing legal support, protection, and access to various benefits.

1. Check if Your Business Qualifies as a Micro, Small, or Medium Enterprise

The benefits and protections available under the MSMED Act depend on whether your business qualifies as a micro, small, or medium enterprise. The classification is based on your investment in plant and machinery or equipment and annual turnover.

A Udyam Registration Certificate is the official proof of MSME registration. Even if your business meets the prescribed investment and annual turnover criteria, it should complete Udyam Registration to be officially recognised as an MSME. You may require the certificate when you apply for:

3. Protection Against Delayed Payments

Delayed payments to MSMEs often lead to cash flow disruptions. Many businesses have to rely on informal or high-interest borrowing to meet their day-to-day expenses, resulting in financial losses and, in some cases, even business closure. To address this, the MSMED Act introduced a legal payment timeline for buyers purchasing goods or services from registered MSEs.

Under the Act, buyers must make the payment to MSEs within the agreed credit period, which cannot exceed 45 days from the date of acceptance or deemed acceptance of the goods or services. If the payment is delayed beyond this period, the buyer must pay compound interest at three times the RBI Bank Rate. This means the interest is added to the unpaid amount every month.

4. Raise Payment Disputes Through the MSME ODR Portal

If a buyer fails to make the payment within the prescribed time or a payment-related dispute arises, a registered MSE can approach the Micro and Small Enterprises Facilitation Council (MSEFC) and file a complaint on the MSME ODR portal (previously filed through MSME Samadhaan portal).

The Council may:

  • Help both parties reach a mutual settlement
  • Proceed with the next legal step to resolve the dispute if no settlement is reached

MSMEs can access various government schemes and business support programmes. Depending on the scheme and eligibility criteria, businesses may benefit from:

  • Easier access to credit and financial assistance
  • Technology upgradation support
  • Skill development and training programmes
  • Market development and promotional support

What are the Responsibilities of MSMEs Under the MSMED Act?

While the MSMED Act provides several benefits and protections, MSMEs are also expected to fulfil certain responsibilities. These include:

  • Complete Udyam Registration to be officially recognised as an MSME
  • Keep your Udyam Registration details accurate and updated whenever there is a change in your business information
  • Monitor your investment and annual turnover to ensure your business continues to fall under the applicable MSME category
  • Maintain proper business records and documents to support your MSME status and business operations
  • Comply with the applicable laws and regulations related to your business

Who Can Register as an MSME?

Businesses that meet the prescribed MSME classification criteria can register on the Udyam Registration Portal. The following types of business entities are generally eligible for Udyam Registration:

  • Sole proprietorships
  • Partnership firms
  • Hindu Undivided Families (HUFs)
  • Limited Liability Partnerships (LLPs)
  • Private limited companies
  • One Person Companies (OPCs)
  • Co-operative societies
  • Trusts
